“Hong Kong has a low corporate tax rate—16.51% is already quite attractive. Could it get even lower?”— —When many mainland business owners register a Hong Kong company, they’ve only heard that Hong Kong’s tax rates are low, but they don’t realize that the Hong Kong tax system also holds a ”secret weapon”: the offshore exemption. If used correctly, your Hong Kong company’s profits could be entirely exempt from profits tax.
This is not a gray-area practice, but a legal arrangement clearly stipulated in black and white in Hong Kong’s Inland Revenue Ordinance. Hong Kong applies the territorial source principle for the collection of profits tax, taxing only profits ”arising in Hong Kong”—if your business profits come entirely from outside Hong Kong, you may apply for an offshore exemption in accordance with the law, and the corresponding profits will not be subject to profits tax.
In January 2026, the Hong Kong Inland Revenue Department updated the “Interpretation and Practice Notes on the Inland Revenue Ordinance No. 21 (Revised)” (DIPN 21), further clarifying the criteria for determining offshore income and the application requirements. At the same time, Hong Kong’s corporate profits tax maintained a two-tier system: the portion of annual assessable profits not exceeding HK$2 million is taxed at a rate of 8.25%, while the portion exceeding HK$2 million is taxed at a rate of 16.5%. In other words, the portion eligible for exemption may be taxed at zero, while the portion not eligible for exemption is taxed at a rate starting at 8.25%. The tax efficiency of Hong Kong companies remains among the top tier among major global economies.
However, please note a key prerequisite: the offshore exemption does not take effect automatically. The Hong Kong Inland Revenue Department will not proactively determine the source of your profits—you must submit an application and provide complete supporting documentation; only after your application is approved will you be eligible for the exemption. Any offshore profits for which no application is filed will be deemed by default to be derived from Hong Kong and will be subject to profits tax as prescribed.

According to DIPN 21 (Revised), the determination of offshore income requires the simultaneous fulfillment of three core criteria:
Criterion 1: Operational processes are conducted overseas. All operational processes related to the company’s business take place outside of Hong Kong, and the company does not employ any full-time staff in Hong Kong to conduct such business.
Criterion 2: The contract is executed overseas. All stages of the contract negotiation, signing, and execution for this business were completed outside of Hong Kong and did not involve any decision-making processes within Hong Kong.
Criterion 3: Goods do not pass through the port. For trade-related operations, the goods have not passed through Hong Kong Customs, and no warehousing or processing has taken place in Hong Kong; for service-related operations, all services are provided outside Hong Kong.
At the same time, please note the following: For passive offshore income such as dividends, interest, and royalties, under the Foreign-Source Income Exemption Scheme (FSIE)—which the Hong Kong Inland Revenue Department will continue to enforce through 2026—companies must additionally meet economic substance requirements: they must have a sufficient number of full-time employees in Hong Kong and incur sufficient operating expenses to carry out the corresponding core revenue-generating activities; Investment holding companies, however, are only required to meet simplified economic substance requirements. This is the area where issues most commonly arise, and many holding companies have run into trouble here.
Step 1: Annual Bookkeeping and Audit (Prerequisite). Regardless of whether they are in operation, Hong Kong companies are required to engage a licensed Hong Kong accountant to prepare an audit report each year. For companies applying for an offshore exemption, the audit report must separately itemize the amount of offshore revenue, the corresponding business operations, and the matching of revenue and costs—this audit report serves as the core basis for the subsequent exemption application.
Step 2: File your capital gains tax return. The Hong Kong Inland Revenue Department typically issues profits tax returns to registered companies in April of each year. These returns must be filed within one month of issuance (an extension may be requested based on the fiscal year-end: for a March fiscal year-end, the deadline may be extended to November of the same year; for a December fiscal year-end, the deadline may be extended to August of the same year). The corresponding box on the tax return form for the offshore income exemption application must be checked, and the form must be submitted together with the audit report.
Step 3: Cooperate with tax authorities and provide additional documentation. During the review process, the tax authority may request additional materials, such as transaction contracts, shipping documents, proof of business location, and proof of employee employment, and may ask questions regarding the substance of the business operations. The quality of the responses provided during this stage directly determines the success or failure of the application.
Step 4: Approval and Ongoing Maintenance. The review period for offshore exemptions is typically 6 to 12 months; once approved, companies generally do not need to resubmit an application for 3 to 5 years, though the tax authority may conduct periodic reviews. During this period, companies must ensure that their business model and operational structure remain consistent with those stated in the application; any significant changes may affect their eligibility for the exemption.
Misconception 1: Assuming that offshore profits are automatically exempt. That's incorrect. The tax authority will not proactively determine the source of profits; you must file an application and provide supporting evidence. If you do not file an application, taxes will be assessed by default.
Misconception #2: Believing that if there is no business operation, you can file a zero return. Incorrect. The Hong Kong Companies Ordinance stipulates that all Hong Kong companies, regardless of whether they are in operation, must file an audit report annually. Only when a company has no business operations, no bank transactions, and no assets or liabilities may it file a zero-return along with a non-operational audit report. Submitting a zero tax return without an audit report constitutes a violation, which is punishable by a fine of up to 50,000 Hong Kong dollars and a penalty equal to three times the tax due; in serious cases, directors may face criminal liability.
Misconception 3: Thinking that 16.51 TP3T is a uniform tax rate. Incorrect. Under the two-tier system, the first HKD 2 million in profits is subject to a preferential tax rate of 8.25% (which may be claimed by only one entity within the same group), and only the amount exceeding that threshold is taxed at 16.5%. Profits that meet the conditions for offshore exemption are directly exempt from tax.
Misconception 4: Thinking that applying once solves the problem once and for all. That’s incorrect. After an exemption is granted, the tax authority will conduct periodic reviews, and any changes to your business model—such as setting up a warehouse in Hong Kong, hiring employees, or signing contracts—could result in the exemption being revoked. Ongoing compliance and proactive disclosure are the keys to long-term success.
Compare this to your own situation: if your Hong Kong company meets the following criteria, the offshore exemption is a ”legitimate tax-saving option you shouldn’t miss”:
The challenge with the offshore exemption lies not in ”knowing about this policy,” but in ”getting the application right”: How should offshore income be broken down in the audit report? How should you fill out the tax return and attach supporting documents? How should you respond to tax inquiries? How should you design your business model so that it naturally meets the three key criteria?—Every step requires professional expertise. If you attempt to handle this on your own, at best your materials will be returned and your application rejected; at worst, your audit report will be non-compliant, triggering tax risks.

Tax-free profits up to the first 2 million (8.251 TP3T), exemption from offshore profits tax, no value-added tax, no dividend tax, and exemption from stamp duty on cross-border trade contracts—the tax advantages of Hong Kong companies are an indispensable part of global corporate structuring. However, turning these advantages into actual profits requires proactive, professional, and consistent compliance with regulations.
If your Hong Kong company is still operating ”unprotected”—without audits, tax filings, or an application for offshore exemption—then every year of operation is wasting tax benefits that rightfully belong to you, while simultaneously increasing the risk of being audited.
